FY2022 Reporting and Audit Review: Geopolitical, Economic and Climate Risks

Issued on 4 November 2022, this guidance connects geopolitical disruption, inflation and climate commitments to financial statements. It also sets out substantive questions for audit committees on fraud, group audits, technology, independence and inspection findings.

The 2022 context and the audit committee’s role

The guidance concerns FY2022 financial statements and encourages substantive engagement between audit committees and external auditors. It cites post-pandemic recovery, Russia–Ukraine disruption and Singapore’s August 2022 growth forecast of 3%–4%, compared with 7.6% actual growth in 2021. These figures and the cited international growth observation are contemporary background from the source, not present-day forecasts. The focus list is not exhaustive, and ACRA may review other financial-reporting areas.

Supply disruption affects provisions and inventories

Shortages and sanctions can raise unavoidable fulfilment costs above a customer contract’s expected benefits, requiring an onerous-contract provision. Obligations to compensate customers for delayed or cancelled deliveries may also require provisions. Inventories held in Russia or intended for Russian customers may become obsolete or slow-moving and require write-down to net realisable value. Lower demand or forced factory closures require unallocated fixed overheads to be expensed in the period incurred, rather than increasing the overhead allocated to each remaining inventory unit.

Impairment, receivables and control may need reassessment

Higher raw-material costs, restricted sales, damaged assets or idle facilities can indicate impairment of assets or cash-generating units. The document discusses disposal groups in affected regions, measurement at the lower of carrying amount and fair value less selling costs, and discontinued-operation presentation; actual classification still depends on the relevant accounting criteria rather than geography alone. Customers in politically uncertain jurisdictions may have increased default risk or credit-impaired receivables. Nationalisation or other retaliatory measures can also change earlier conclusions about control, joint control or significant influence over Russian investments.

Inflation and rates affect valuations and debt covenants

The source reports October 2022 core inflation of 4% and all-items inflation of 6%, and SORA of 2.8% on 31 October 2022 versus 0.3% on 31 December 2021. These are historical observations. Higher discount rates and inflation assumptions can reduce value in use, fair value less disposal costs and other income-based valuations. Highly leveraged companies should assess capacity to pay principal and interest. Lower asset values may also breach debt-to-equity or asset-to-liability covenants. Audit committees should review projected results and position before year-end, approach lenders early for waivers or alternative finance, and rely less mechanically on past trends.

Going concern requires combined scenarios and updated projections

A highly leveraged company should not assess going concern as business as usual. Detailed scenarios must combine higher interest costs with supply-chain disruption, operating-cost increases, customer losses and other uncertainty. Several factors occurring together can change the conclusion even where one isolated factor would not. When interest rates rise rapidly, cash-flow forecasts should be updated through the date the statements are authorised, which may be months after year-end. The analysis should reflect changed facts rather than a stale projection.

Climate decisions can change amounts in the financial statements

The source links the Singapore Green Plan launched in February 2021 and the net-zero-by-2050 ambition to reporting considerations. Higher carbon taxes may raise operating costs, while customer preferences may change and carbon-intensive activities may become uneconomic. Restructuring or discontinuing such operations can change valuation cash flows, impairment, equipment write-offs, useful lives and residual values. Climate commitments may also create constructive obligations requiring provisions or contingent-liability disclosure. Directors are encouraged to read the ISCA climate-risk technical bulletin cited by the document.

Discuss fraud and the IT environment with the auditor

Governance bodies and management retain primary responsibility for preventing and detecting fraud. New working methods and economic pressure can change controls and fraud incentives. Alongside their own assessment, audit committees should understand the auditor’s SSA 240 response: staffing suited to risks and skills, scrutiny of accounting policies involving subjective measurement, and unpredictable procedures. SSA 315 (Revised 2021) applied to periods beginning on or after 15 December 2021. Committees should discuss the entity’s IT environment, relevant IT use and control activities, particularly where working practices have changed.

Group audits need access to component evidence

Remote work and continuing travel restrictions can affect group audits. Audit committees should understand how the group auditor fulfils its role and intervene where a component auditor refuses access to documents or working papers and impedes that role. Where extraordinary events are cited as access challenges, committees should ask which alternative procedures were performed to discharge responsibilities, with the document referring to Audit Guidance Statement 12. An access problem should not be treated as an unexplained limitation that the committee simply accepts.

Technology improves coverage but does not change reasonable assurance

Data analytics and technology can reduce sampling risk, broaden coverage and improve analysis of exceptions. Committees should ask how technology improves quality and what complexity prevents its use. Wider testing does not convert the auditor’s opinion into assurance beyond reasonable assurance. The intended benefit is better evidence within the audit framework rather than a guarantee that all misstatements will be found.

Independence and inspection findings require informed engagement

Committees should understand how firms monitor financial interests and personal relationships, identify independence breaches, and communicate them promptly. The guidance anticipated ethics changes on non-assurance services and fees from 15 December 2022, strengthening independence for public-interest clients and transparency to governance bodies and stakeholders. It also anticipated a 2023 requirement for accountants receiving a Not Satisfactory inspection outcome to disclose findings to the inspected audit client following the October 2022 amendment bill. Committees should examine root causes, remediation and implications for reporting and future audit procedures. These are dates and expectations as reported in November 2022, not assertions about later commencement without checking the later instruments.

Use audit-quality indicators to examine staffing and oversight

Request audit-quality-indicator data and discuss it in depth with the engagement team. ACRA’s framework and semi-annual listed-company-segment information include leverage ratios, average experience and staff attrition. The source highlights a talent shortage, increased departures and more offshore or outsourced tasks. Committees should understand which tasks are moved elsewhere, how they are performed and reviewed, and whether partners and managers spend sufficient time in each audit phase to provide oversight. The eight cited footnotes point to economic publications, the PMP report, ISCA guidance and the AQI framework for further source detail.
